First make sure you install XP mode correctly:
Install and use Windows XP Mode in Windows 7
    or
Windows XP Mode - Install and Setup - Windows 7 Forums

Yes, you need separate AV and drivers.

    About the My Documents Folder:

    1. Go to the Settings for your XP Mode vm.
    2. Change the network adapter binding from NAT to the physical network adapter of your Windows 7 machine.
    3. Create a share for the My Documents folder on the XP vm.
    4. On the Windows 7 machine, map a drive to the share on the XP vm.
